Say you run a print-on-demand apparel store and your average order value is $40. Here is what leaves the business on a typical order:

  • Product cost (blank garment plus print): $16.00
  • Shipping (carrier): $5.00
  • Payment processing (4% of $40): $1.60
  • Pick and pack labor: $1.40

Add those variable costs: $16.00 + $5.00 + $1.60 + $1.40 = $24.00 in variable cost per order. Now apply the formula:

$40.00 − $24.00 = $16.00 contribution margin per order.

Contribution margin ratio

Convert that to a ratio so you can compare it across products and channels:

$16.00 ÷ $40.00 × 100 = 40%.

So 40 cents of every sales dollar is available to cover fixed costs and profit — before you spend anything to acquire the customer. Hold onto that "before ads" caveat, because it is where most margin analysis quietly breaks.

Contribution margin vs gross margin

These two get confused constantly, and the difference changes decisions. Gross margin subtracts only the cost of goods sold. Contribution margin subtracts every variable cost — COGS plus shipping, fees, and fulfillment.

In the example above, gross margin is ($40 − $16) ÷ $40 = 60%. But once shipping, processing, and pick-pack are netted out, the contribution margin ratio drops to 40%. The formula is trivial; the cost list is where errors live. Include anything that grows with each additional order:

  • Cost of goods sold (product, and for print-on-demand, the print fee)
  • Shipping and carrier surcharges
  • Payment processing fees
  • Pick, pack, and per-order fulfillment labor
  • Variable ad spend allocated to the order
  • Expected returns and refunds

Leave out fixed costs — rent, salaried staff, base software subscriptions, agency retainers. Those belong in the net margin and break-even calculations, not here. The one rule that matters: pick a definition for each cost and hold it. Using contribution margin to find break-even
